The US federal budget deficit reached nearly $2 trillion in fiscal year 2026, the third-largest annual deficit in history, as Washington braces for a debt ceiling showdown expected to hit in 2027.

According to the Treasury Department’s final Monthly Treasury Statement, the deficit for the fiscal year ending September 30 was $1.99 trillion. That is $217 billion higher than the previous year and represents roughly 6.1 percent of GDP.

Federal spending hit a record $7.4 trillion, driven by rising costs for Social Security, Medicare, and interest payments on the national debt. Interest costs alone reached $1.36 trillion, surpassing defense spending and becoming the third-largest federal expenditure.

The 2027 Debt Ceiling Threat

The deficit figures set the stage for a major fiscal fight next year. Analysts project the US will breach its debt ceiling—currently $41.1 trillion—at some point in 2027, requiring Congress to raise or suspend it before the Treasury exhausts its “extraordinary measures”.

The political calculus is complicated by the November midterm elections. If Democrats capture one or both chambers of Congress, they could use the debt ceiling as leverage to extract policy concessions from President Donald Trump. Conversely, some conservative Republicans are already demanding deep spending cuts in exchange for any debt ceiling increase.

“There are already discussions like if we lose the midterms, it would probably need to happen in the lame duck,” said Rep. Eric Burlison, R-Mo. “Because I don’t think that the president wants to have a pound of flesh extracted by the Democrats”.

Rep. Chip Roy, R-Texas, was blunt about his conditions: “Not without massive spending restraint and reforms”.

The Growth Bet

The White House’s fiscal 2027 budget proposal relies heavily on optimistic economic assumptions. It projects 3 percent annual GDP growth over the next decade, which would boost revenues and eventually bring deficits down to 3 percent of GDP.

But independent analysts are skeptical. The Congressional Budget Office projects growth closer to 1.8 percent, and the Committee for a Responsible Federal Budget estimates that under more realistic assumptions, the national debt would reach 120 percent of GDP by 2036—compared to the administration’s projected 94 percent.

Federal Reserve Chair Jerome Powell has warned that the fiscal trajectory is “unsustainable” and “will not end well”

The Bottom Line

The US closed fiscal 2026 with a $1.99 trillion deficit, the third-largest in history, driven by record spending and soaring interest costs. With the debt ceiling set to be breached in 2027 and midterm elections looming, Washington faces a difficult fiscal fight. The White House is betting on rapid economic growth to stabilize the debt, but independent analysts and the Federal Reserve warn that the math does not add up.
